What is the Efficient Frontier?
The Efficient Frontier is a concept from Harry Markowitz's Modern Portfolio Theory (MPT). It represents the set of optimal portfolios that offer the highest expected return for a given level of risk, or the lowest risk for a given expected return.
Plotted as a curve on a risk-return chart (standard deviation on the X-axis, expected return on the Y-axis), portfolios on the frontier are considered "efficient" — any portfolio below or to the right of the curve is sub-optimal.
Financial analysts, portfolio managers, and wealth advisors use the Efficient Frontier to guide asset allocation decisions and demonstrate portfolio construction rationale to clients.
Key Concepts
Risk (Standard Deviation)
Measures the volatility of a portfolio's returns. Plotted on the X-axis.
Expected Return
The anticipated return of a portfolio, typically annualised. Plotted on the Y-axis.
Optimal Portfolio
Any point on the frontier curve — no other portfolio offers better risk-adjusted return.
Sharpe Ratio
Risk-adjusted return metric. The tangency portfolio on the frontier maximises the Sharpe Ratio.
